Algorithmic trading is an exciting way to automate your buy and sell decisions in the stock market based on data. But before using any strategy with real money, it’s important to backtest it first. Backtesting helps you see how a trading strategy would have worked in the past using historical data. In this blog post, I’ll explain how to build a basic backtesting tool in Excel for strategies like moving averages, mean reversion, and momentum trading.

What is Backtesting?

Backtesting is a way to test how a trading strategy would have performed historically by applying it to old market data. It lets you check if your strategy is good or needs improvement, without risking any money. For example, you can see if a moving average strategy would have resulted in profits or losses over the past year.

Key Features of the Tool

  1. Multiple Strategies: You’ll be able to test different types of trading strategies, such as:

    • Moving Average: A trend-following strategy where buy/sell signals are generated when the price crosses a certain average.

    • Mean Reversion: A strategy that bets on the stock price returning to its average after moving too high or too low.

    • Momentum Trading: Buying when the price is rising and selling when the price is falling.

  2. Simulating Buy/Sell Signals: The backtesting tool will simulate when you should have bought or sold based on the strategy you’ve chosen, using historical price data.

  3. Performance Metrics: After backtesting the strategy, you can analyze performance metrics like:

    • Alpha and Beta: How well the strategy outperformed the market and how risky it was.

    • Sharpe Ratio: The ratio of your returns to risk.

    • Drawdowns: The biggest drop from peak to trough during the trading period.

  4. Visualizing Results: It’s important to see how the strategy would have performed over time. You can use Excel charts to visualize your backtesting results and compare different strategies side by side.

Conclusion

Backtesting is a valuable way to see if your trading strategy is worth pursuing before you risk real money. Building a simple tool in Excel allows you to test multiple strategies like moving averages, mean reversion, and momentum trading. It also helps you track performance metrics to determine how effective your strategy would have been in the past. With this tool, you can make more informed trading decisions and refine your approach based on data, not guesswork.

i have included my notes and a template for these trading strategies.
